Merlín is the finest restaurant in Puerto Varas and the one I recommend first to visitors. The German chef who has been running this restaurant for more than a decade changes the menu seasonally but always employs creative recipes using only local (and mostly organic) ingredients. Merlín is housed within an old wood-shingled home that has been stylishly refurbished; the front dining area is bright and cheerful, and though the back is darker, it overlooks a lush garden. There's a more casual bar/dining area, but this restaurant doesn't really fill up except on weekends and during the summer, so it's usually empty. Example menu items are roast pork loin with a cilantro sauce and cabbage, curried abalone and shrimp, toasted goat cheese and peach compote on arugula, and rabbit stew. I don't recommend any of the cream soups, however. There is also a good wine list and a romantic ambience.
